Why do party npc's that die in the battle lose their inventory? I fought the battle with Daveorn 4 times till I got a result I liked, but everytime I fought I at least lost one member, and everytime they had no inventory on the ground to pick up. And they weren't crunchified.

It might be the game quickly loading another area..
You might be getting turned to stone, in which case it'd all still be on the person's statue.. Are you playing with any mod's? have you tryed defeating him without dying, It's pretty hard but possible to take him down before he kill's anyone.

Just my own opinion here, but I don't think Daveorn is all that hard of a fight. The first time he was cuz I didn't know he was there. But unless you're seriously role playing that area he's pretty easy.

I think his teleporting can make things very tough.
