I know rangers get the dual wielding feat, but are they still penalized when using a weapon in their off-hand? If so, is the penalty decreased by using a weapon that is smaller than the main weapon? Ex: Main-Long Sword, off hand-short sword

They get -2, -2 when they wield any weapon in the main hand with a small or tiny weapon in the off-hand. This is as low as it goes. If there is a 2 medium weapons (except rapiers) being dual-wielded, they get -4, -4. Check page 177 of the manual for details (rangers automatically get Ambidexterity and Two-Weapon Fighting.)

They also get improved weapon fighting for free at level 9. However, these bonuses only apply when they use light armour which disadvantages them over other warriors.

Actually, I'm almost certain that -4/-4 still applies when using rapiers, since they are medium weapons.

Yep rapiers are -4/-4 if you use one in the offhand, despite what the manual implies about them as being "light".
