You can find the bag of holding inside the Asylyum dungeon in chapter 4,, i made sure i found it because, yes, it is one of the most usefull items in te game because i use it to haul around all of the platemail armour that i get from killing bandits ad the like, and the bag never gets heavier than 5 POUNDS! a great deal!
