Did you use Protection from Undead on ALL party members BEFORE the demi-lich form spoke to you?
It's the most typical error usually done, but it's more because of the way the game is done. When Kangaxx the Lich screams that when he dies, he will be "really released", most of the people slap on the Protection from Undead, which makes you invisible to the demi-lich. HOWEVER! If the demi-lich DOES NOT see your party members, then it will NOT trigger his "speech", and then he simply will NOT die. He can be "Near Death" and you can whack the wazoos out of him like never before, but he simply will not die.
Once he "sees" someone, and speaks to him or her or it or whatever, then he can and will die. You don't even need to get some super fancy weapons, for example the Staff of Rhynn, which is on sale in Adventurer's Mart, will work too. Sling of Everard +5 from the Deidre, the bonus merchant in Adventurer's Mart. Check out your party, maybe all of them have the Protection from Undead on and thus Kangaxx the demi-lich cannot see and talk. Or if not all, then maybe the char who is visible is somehow out of the demi-lich visual range..
