You can kill Algernon to get it, but then you will loose reputation.
I think the programmers wanted us to do the following:
1) Talk to Pheirkas to get knowledge of the cloak.
2) Find Algernon and steal it.
3) Go back to Pheirkas with the cloak.
4) Drop your jaw [img]graemlins/jawdrop.gif[/img] when you see the reward.
5) Reload the game and keep the cloak
