I just installed ToB and am taking a new party still playing SoA into watcher's keep...and on the third level I run into this crazy elf... after teleporting in. When I go through the south teleport and see him again he gibbers madly...but all I get for responses is an option which reads NO VALID RESPONSE AVAILABLE and the dialog box looks kinda screwed-up. I have no after-market patches installed and am running a Win 95/98 system. Anybody else see this? Is it a glitch and will it screw up my solving this level of the keep?

I did not have this problem, but the most common fixes I have seen for that type of thing is a reinstall. Copy your saves somewhere else first, just to be safe...
